What does the dongle use to detect temperature?

I fear you may both be wrong. This device contains a temperature sensor built in. It can also display the temp from the victron sensor when connected appropriately.

why would I buy a victron product if I need an $80 serial cable to communicate with it?

You don't need an $80 serial cable, the Bluetooth device is what costs money. It uses an ethernet cable.

Will this allow me to upgrade firmware in my multiplus via my phone cellular data?

No. To upgrade and make critical settings you must plug into you PC. I think this is done for safety reasons.

Can I have this plugged in and use at the same time as the digital muilticontrol panel? Or is it one or the other?

I also have the Digital Multi Control 200/200A GX installed and the DMC takes over power on/off control. The Victron Connect app accessing the BT Smart Dongle still works, however with many reduced features. Mostly just the Overview screen in Victron Connect and the Details view is limited. It actually displays in Victron Connect the message "VE Bus Smart Dongle is running in secondary mode because there is a remote control panel connected to the VE bus. In secondary mode only a limited number of values are available"
