Q: Will this drll a new hole or just enlarge an existing hole?

If you are referring to the Beadalon drill ... it won't drill a new hole and is very poor at enlarging already existing hole in pearls or hard stones. Buy the cheaper one with "diamond" tips ... which are coated with diamond dust and work fairly well.

Q: What is the largest hole size you can ream with this? I need to ream 3mm diameter holes in a large quantity of stone beads.

HI,,,3mm is pretty big, and I dont have any experience using the reamer for anything other than enlarging existing holes in genuine, not glass, pearls. Why not investigate getting a cordless drill from the hardware store that is designed to take small drill bits. I have one that I use for mother of pearl pieces that come with no holes. Q: Is the tip supposed to be seated so loosely as in the one that I got? Or mine is damaged?

No. It's supposed to be tight. If you zoom in on the picture of the product, the lower right hand side, the tip is metal and there is black rubber on the part that gets inserted into the mechanical part of the reamer. Hope that helps. I love mine!
